The Commission Check Cometh… With Taxes!
First, a quick tax reality check.
Bonuses and commissions are generally taxed the same way and are classified by the IRS as supplemental wages. They are subject to federal income tax, state income tax (where applicable), and payroll taxes such as Medicare and Social Security.
For federal income tax withholding, employers typically use one of two methods:
- Percentage Method: A flat 22% federal withholding rate is applied to bonuses and commissions up to $1 million. For amounts exceeding $1 million, the withholding rate increases to 37% for the portion above $1 million.
- Aggregate Method: The bonus or commission is added to regular wages, and taxes are calculated using standard income tax rates.
It's important to note that while the withholding rates may differ from regular wages, bonuses and commissions are ultimately taxed as ordinary income when you file your annual tax return. The total amount of bonuses and commissions received during the year will be included with other earned income in Box 1 of your Form W-2.
The bottom line? What you see on that commission statement isn’t what you get. And trust me, nothing’s worse than that come payday.
